So, basically in order to allow Google to post ads on my site I have to post their privacy policy and allow them to put cookies on and collect information from my visitors?

Why can't they post a privacy policy on the site the ads lead to? Or do they download the cookie automatically whenever someone visits a site hosting google ads?

And I thought declining to download the toolbar 700 times a day was enough...

Is the money from Google ads really enough to make hosting them worth all the hassle?

It's really not that hard to do, there are websites that will generate privacy policies for you, or you can just write one yourself. Plus a lot of forum softwares, etc. come with a privacy policy that usually already explains about third party cookies. I do think it is worth the trouble if you will make money from adsense.
